Upgrading your weapons and armor in GRIME II requires finding a Breathsmith, and the first one you can reach is Goldhead. He's located in Manzil's House, which is the first safe hub area you unlock in the game. Once you're inside, head to the upper left room and go through the door. That's where Goldhead is waiting.

How the Upgrade System Works
Talk to Goldhead and select Enhance Equipment to open the upgrade menu. From there, scroll through your weapons and armor, select what you want to upgrade, and confirm. Every upgrade costs Aurum on top of whatever materials the item requires. Keep in mind that each successive upgrade costs more than the last, both in Aurum and materials, so you'll need to farm regularly if you want to keep your gear at its best.
Upgrade Materials and Where to Find Them
There are five materials tied to the upgrade system, and each one serves a specific purpose.
Thin Marah Strand is used to upgrade armor up to +3. You find it hanging from the ceilings of caves and other out-of-the-way spots. Once you push past that threshold, you'll need the Marah Strand, which is the stronger version of the same material and handles armor upgrades from tier 4 onward.

For weapons, the equivalent is the Bloodroot Splinter, a glowing red stone found on the ceilings of caves and passages. It covers weapon upgrades up to +3. Beyond that, you'll need the Bloodroot Shard, which is the upgraded version and takes over from tier 4 forward.
The last material is the Breath Mark, which is used specifically to upgrade Breathcrowns. You get these by taking down powerful enemies out in the world.
